I'm somewhat puzzled. I tried both of your testcases, and the link-dest created a hardlink in dest2 from the original in dest1 just fine. And, yes, that's under Cygwin 1.7. The only noticable difference was that I'm not running a rsync server on the server side, rather I used the 'single colon' syntax to connect to the server using a remote shell.
