For some reason, some people have found that they need to use forward slashes in their DJGPP environment variable setting. Try changing set DJGPP=C:\DJGPP\DJGPP.ENV to set DJGPP=C:/DJGPP/DJGPP.ENV and see if that works. A directory listing of your C:\DJGPP directory might also be useful.
